Managerial Decision Problem- 2 Elgar Green, Inc. is in the business of converting Burwood’s green waste into fertilizer. This is not a very profitable business, so to make Elgar Green sustain in the business, the Burwood City Commission has agreed to pay necessary subsidy to make Elgar’s yield at 12% book return on equity. At the end of the year Elgar Green is expected to distribute 60% of its earnings to its shareholder, which will be $7 per share. Elgar has been reinvesting its remaining earning and expected to grow at 4% a year continuously. a. Given the above situation, what is the expected long-run rate of return when Elgar Green’s stock is selling at $150? (mark 1) b. In a changed scenario, now the Burwood City Commission announces a plan for Elgar Green to treat Geelong’s green waste. Elgar Green’s plant will, therefore, be expanded gradually over first five years and reinvesting 90% of its earnings to grow faster. Starting in year 6, however, it will be able to pay out 70% of earnings as dividend, such trend will continue without any further change. What will be Elgar Green’s stock price once this announcement is made and its consequences are known to public?
